Some things to try.

Use a delacing filter.

Scale the picture to 640x480.

Tell your transcoding program to perform two passes and to use an average bitrate of 900 kb/s.

Here are some of my choices in the video program, i'm using defaults:
-ntsc or pal (i'm using pal)
-framerate (I'm using 29.97)
-Field Order - none(progressive), Upper or Lower (I'm using none-progressive
-Pixel Aspect Ratio - I'm using square pixels, could use Standard4:3, or widescreen 16:9, or widescreen 2.21:1
- profile, main (could choose baseline or high)
-Level: 3.2 (could use any of a list from 1.0 to 5.1)
- bitrate encoding, vbr, 1 pass (could use vbr 2 pass or CBR)
-Target Bitrate - I used .6mbps for the first effort - will re-do with 1.5
-Maximum Bitrate - I used 1.0mbps for the first effort, will re-do with 2.0
fianlly, I can set s specific key frame distance if I like in an 'Advanced Setings' window.
The video codec I am using is MainConcept H.264 Video
For filters my only choice is a gaussian blur.
The audio format is AAC
Audio output channels is set to stereo
Frequency is set to 48khz
Audio Quality is set to High
Bitrate setting is set at 192kbps, and an advanced setting of 'Precedence:' is set at Frequency with a radio button to switch to Bitrate if I wish.

What of these defaults do you think I should change?

The source that you bought must be NTSC. The output file is neither NTSC or PAL. It's for a computer to play, not a TV (assuming you're not creating an mpeg2 file). I suggest scaling to 640x480 (after delacing if necessary).

If size matters at all, always use vbr 2 pass.

-Target Bitrate - I used .6mbps for the first effort - will re-do with 1.5

Try 0.9 mbps. Just a guess.

-Maximum Bitrate - I used 1.0mbps for the first effort, will re-do with 2.0

You should not need to specify a max. bitrate. All you care about is the average bitrate.

Don't set this. The H.264 codec should choose its own g.o.p. size.

The source video on the DVD may be telecined (interlaced). Interlaced video cannot be compressed efficiently.
Check for interlacing by stepping frame by frame through a scene containing horizontal movement; if you can't step, slow the video way down.
If you're using Windows, try AviDemux (which k-otic uses; haven't used it myself). It has several filters from mencoder (probably including a delacing filter).
